You can put yourself in trouble by not following this sequence (and \u201cchasing premium\u201d).<\/p>\n\n\n\n<p>Select call options that are out of the money (OTM) &#8211; the strike price is higher than the current price of the stock.<\/p>\n\n\n\n<p>There are 3 potential outcomes:<\/p>\n\n\n\n<ol><ul><li>The contract expires out of the money. The contract is worthless &#8211; you keep the premium and the shares.\n<li>The contract expires at the money. The contract is worthless &#8211; you keep the premium and the shares.\n<li>The contract expires in the money. The contract is exercised &#8211; you will keep the premium and sell the shares at the strike price you chose.<\/ul><\/ol>\n\n\n\n<p>Selling OTM covered calls is like creating a synthetic dividend while waiting for your shares to increase in value. Buying DITM LEAPS &#8211; The (Potentially) Most Profitable Options Strategy<\/strong><\/h3>\n\n\n\n<p><strong>The What: <\/strong>Buying a Deep-in-the-Money (DITM) LEAP option involves acquiring a long-term call option with a strike price significantly below the current market price of the underlying asset. This gives you the right to buy the asset at a favorable price for an extended period.<\/p>\n\n\n\n<p><strong>The Why: <\/strong>Opting for DITM LEAPs allows you to gain exposure to an asset with limited upfront capital. It&#8217;s a <a href=\"https:\/\/www.wallstreetzen.com\/blog\/bullish-option-strategy\/\" target=\"_blank\" rel=\"noopener\">bullish option strategy<\/a> will allow you to spend less cash up front, take on less downside risk, and participate in nearly all of the same movement as you would if you owned the stock outright.<\/p>\n\n\n\n<p>Leverage, low levels of extrinsic value, massive upside, and limited risk &#8211; these stock-simulating contracts have it all.<\/p>\n\n\n\n<p>If you\u2019re a stock buyer, you\u2019re going to love this.<\/p>\n\n\n\n<p>We are going to substitute long call options in place of long stock.<\/p>\n\n\n\n<p>The primary problem for option buyers is that they are constantly battling the time decay in their options. Time decay, however, can only erode extrinsic value &#8211; intrinsic value cannot be touched. <\/p>\n\n\n\n<p>What option contracts have low extrinsic value and high intrinsic value? I\u2019ll answer that in a moment.<\/p>\n\n\n\n<p>The second biggest problem for option buyers is that while options give you leverage (one contract represents 100 shares of stock), that leverage is worthless if your contracts expire worthless. Buying OTM calls gives you great leverage, but the probability of profit is incredibly low.<\/p>\n\n\n\n<p>What option contracts have leverage but a high probability of profit?<\/p>\n\n\n\n<p>The answer to both questions: DITM LEAPS.<\/p>\n\n\n\n<div class=\"is-layout-flow wp-block-group\"><div class=\"wp-block-group__inner-container\">\n<ol><ul><li>Deep-in-the-money (DITM) = contracts with very high deltas, ideally 0.85+\n<li>Long-term equity anticipation securities (LEAPS) = contracts with expiration dates longer than one year, ideally 18+ months<\/ul><\/ol>\n<\/div><\/div>\n\n\n\n<p>Buying DITM LEAPS will give you control of 100 shares of stock for a fraction of the cost of 100 shares.<\/p>\n\n\n\n<p>How can you pay $6,043 for something that\u2019s worth $13,546?<\/p>\n\n\n\n<p>At the time I\u2019m writing this, Apple is trading for $135.46. The $80 call expiring in 2 years is trading for $60.43 and has a delta of 0.89.<\/p>\n\n\n<div class=\"wp-block-image aligncenter\">\n<figure class=\"\"><img decoding=\"async\" src=\"https:\/\/www.wallstreetzen.com\/blog\/wp-content\/uploads\/2022\/12\/ditm-leaps.png\" alt=\"Ditm leaps\"\/><\/figure><\/div>\n\n\n<p>What\u2019s delta? <\/p>\n\n\n\n<p>Delta tells us what a $1 change in the stock price will do to the price of our option. What is the delta of a share? It\u2019s 1.00. For every $1 increase in stock price, a share increases $1. That means, a contract with a delta of 0.89 is the equivalent of 89 shares.<\/p>\n<\/div>\n    <\/div>\n\n\n\n<p>When putting it this way, we can see the leverage in much simpler terms: 100 shares of AAPL will cost $13,546, whereas buying 89 shares, via the DITM LEAPS, will cost us $6,043, or $67.90 per share.<\/p>\n\n\n\n<p>Look hard at the screenshot above and you\u2019ll see 3 main benefits:<\/p>\n\n\n\n<ol><ul><li>Less money invested ($6,043 vs $13,546)\n<li>Less downside risk (max loss is $6,043 vs $13,546)\n<li>A higher ROI (more leverage)<\/ul><\/ol>\n\n\n\n<p>I broke down the potential outcomes on the left side, depending on where Apple is at on the expiration date:<\/p>\n\n\n<div class=\"wp-block-image aligncenter\">\n<figure class=\"\"><img decoding=\"async\" src=\"https:\/\/www.wallstreetzen.com\/blog\/wp-content\/uploads\/2022\/12\/ditm-leaps-1.png\" alt=\"Ditm leaps\"\/><\/figure><\/div>\n\n\n<p>No, these aren\u2019t as cheap as the highflier OTM options you used to buy &#8211; you\u2019re not here for that.
